That's probably as you said - for KOS software VGA IS default switch on.
But what with SDL games? Anyone knowns? (I should check this at dev documentation, maybe it's something reported there).
That being said though, I'm not sure if sqrxz and other 2D games use 480p resolution (it probably varies). If not, then they might look pixelated and blocky in 480p...
Every game using 480p might be made as 240p (ie Cave Story) - Dreamcast at this differences display game like that at 480p automatically but still game is in low res. This is made to keep compatibility between resolutions that yours TV/monitor can display (99,9% new devices can't reproduce 320x240).

EDITED: Quick search shows me that SDL is build as part of KOS. Going this way - VGA mode should work too for games using this library.
